This analysis involves evaluating a country’s economic health to determine the true value of its currency. Traders believe the market may misprice currencies temporarily, but eventually, prices will adjust to reflect the economic reality.
If a country’s economy improves, interest rates may rise to control growth and inflation. Higher interest rates attract foreign investors who buy that country’s financial assets. To do so, they must buy the country’s currency, increasing its demand and value.
Take this example: In August 2013, the pound to dollar exchange rate was about 1.53. The Bank of England suggested it might raise interest rates in 2015 due to inflation concerns. Eight months later, the exchange rate surged to 1.96 — a dramatic rise of 1600 pips.
These factors influence currency strength and are essential in fundamental analysis.
